Cotton can be found in the Dunley Farmlands. Look for Cotton Farms and keep an eye out for cotton bushes scattered around farmland areas.
I've stocked up on cotton by hitting the Cotton Farms in Dunley Farmlands. The farmers there aren't too happy about it, though!
