To create a waterfall in Animal Crossing, you'll first need the Island Designer app, which you get after K.K. Slider visits your island. Once you have that, select the water-scaping permit. Stand where you want the top of your waterfall to be, face the cliff edge, and then use the water-scaping tool to dig until water starts to fall over the edge. You've got yourself a waterfall!
