Forget the console for a sec. Go to the Xbox website, sign in, and update your Gamertag there. Sometimes simpler!

First-hand experience here: Open your Xbox Guide, go to Profile & System, then My Profile, and pick Customize Profile. Select Change Gamertag, and you're sorted!
