You can't actually craft dynamite in Terraria, you gotta buy it or find it! Head over to the Demolitionist NPC, who pops up once you've found an explosive in your world and he's got all your boom-boom needs covered. If you're more of a treasure hunter, crack open some pots or chests in the underground and caves - you might just score some dynamite there.
