It boosts their health, making them tougher to take down in the wasteland or against any pesky radroaches. And let's not forget, a higher level Dweller can handle more challenging tasks and adventures, making your Vault the place to be post-apocalypse.

Just a quick note - leveling up your Dwellers mainly boosts their HP. Don't expect their SPECIAL stats to skyrocket without some targeted training rooms.
