Nah, you can't upgrade swords like tools. Gotta loot or buy better ones. Adventurer's Guild is your friend for this quest!

Actually, you can't technically 'upgrade' swords in the traditional sense. What you do is replace your old sword with a better one. I found my best swords by exploring deeper levels of the mines and sometimes at the Adventurer's Guild. The deeper you go, the better the loot.
